Well,
Once you have the sensor out, the first thing you'll need to do is, get a very close look at the sensor cavity and see if there's any sort of corrosion buildup surrounding the threads. If there is, then you'll have to do what's necessary to clean all that out so that there's a clear path for coolant to circulate around the new sensor when installed.

As for coating the sensor with a sealant, I used pipe dope and, it and the generator have worked flawlessly for over 3 years now.

Most temp sensors are a variable resistor (aka thermistor) and it needs grounding which typically happens through the threads of the sensor body. So a little sealant is OK, teflon tape is not so good. Good if you can ensure the threads in housing are clean before installation. Keep the threads on the sensor clean at the bottom, put the sealer on the top threads. This will help ensure grounding is good.
