what gear should transmission and transfer case be in for flat towing

A little bit depends on the transfer case involved. I'll have to check but I think the Quadra Trac , unit had issues with being flat towed. But being an 1985 I don't think that's what you have.
I'm guessing you don't have the Jeep owners manual.
I'll see if there's an online download available.

The old Cherokees all had either the NP231 or NP242 transfer cases.
Transmission in Park, transfer case in Neutral. Done!
The QuadraTrac was used in the newer Grand Cherokees - different animal.
1995 Coachmen Santara 360MB 36' w/slide.
Ford F53/460 chassis, 1997 Jeep Grand Cherokee "toad"
