The water heater bypass, yes... maybe the outdoor shower valves are open (showerhead turned off).

No, there isn't a bypass if you are connected to city, what may be different is if the city pressure is too high it will push the water to fast through the heater for it to heat. If you are not using a regulator get one and preferably an adjustable with a gauge, set your pressure at about 40 since that is about what your water pump is doing. Other than that I cant think of any reason not to have hot water on city if you have cold. There is an adjustment on the water heater to control the flow but if you adjust it for city it may create issues when using the pump so that is why the regulator is always the best choice

A 10 gal FW tank and a tankless water heater.... who would have thunk it....

Yeah, it isnt the best idea, but I put a recirculating valve on mine to keep the water hot and sending unused back to tank. I also changed my tank to a 25 gallon
